Break-even analysis

Contribution margin
CM = p − v
Break-even quantity
QBE = FC/(p − v)
Target profit
Q = (FC + profit)/(p − v)
Profit
π = (p − v)·Q − FC
Margin of safety
(Q − QBE)/Q

Q€revenuetotal costfixed costQ = ?

A product sells for €55 per unit with a variable cost of €45 per unit. Fixed costs are €25 000 per month. How many units Q must be sold per month to make a profit of €2 000?

F = €25 000p = €55v = €45profit = €2 000
Q = units
2.Break-even analysisHard
Q€revenuetotal costfixed costBE

A product sells for €20 per unit, with a variable cost of €18 per unit and fixed costs of €3 000 per year. Budgeted sales are 2 100 units. Find the margin of safety MS as a percentage of budgeted sales.

F = €3 000p = €20v = €18budget = 2 100
MS = %
3.Financial accountingMedium

A company is being sued. Its lawyers say losing is possible but not probable. How is this treated under IAS 37?

  1. ARecognised as a provision on the balance sheet
  2. BDisclosed as a contingent liability in the notes
  3. CRecognised as an expense and paid into a reserve
  4. DIgnored completely
4.Financial accountingHard

A company changes its inventory method from weighted average to FIFO because it gives more relevant information. Under IAS 8, how is this applied?

  1. ABy recognising the whole effect as income this year
  2. BRetrospectively, restating comparative figures as if FIFO had always been used
  3. CIt is not allowed to change inventory methods
  4. DProspectively, from the date of the change only

3Solutions

1.Break-even analysis

Answer: Q = 2700 units

Cost-volume-profit: each unit sold earns a contribution margin, price minus variable cost per unit. Profit = Q·(p − v) − F, where F is the fixed cost. At the break-even point profit is zero, so Q = F/(p − v).

Contribution margin per unit

p − v = 55 − 45 = €10

Units for the target profit

Q = (F + profit)/(p − v) = (25 000 + 2 000)/10 = 2 700

Answer

Q = 2 700 units
2.Break-even analysis

Answer: MS = 28.57 %

Cost-volume-profit: each unit sold earns a contribution margin, price minus variable cost per unit. Profit = Q·(p − v) − F, where F is the fixed cost. At the break-even point profit is zero, so Q = F/(p − v).

Break-even quantity

Q = F/(p − v) = 3 000/2 = 1 500

Margin of safety

MS = (2 100 − 1 500)/2 100·100 = 28.57%

Answer

MS = 28.57%
3.Financial accounting

Answer: B · Disclosed as a contingent liability in the notes

Why this is the answer

A possible obligation is not recognised but disclosed, unless the chance of outflow is remote. A probable, measurable outflow would require a provision.

Answer

B · Disclosed as a contingent liability in the notes
4.Financial accounting

Answer: B · Retrospectively, restating comparative figures as if FIFO had always been used

Why this is the answer

Voluntary policy changes are applied retrospectively where practicable, so comparatives remain consistent. Changes in estimates, by contrast, are applied prospectively.

Answer

B · Retrospectively, restating comparative figures as if FIFO had always been used
